What is CeFi (Centralized Finance)
CeFi refers to “centralized finance” and as its name suggests, it is very similar to traditional financial institutions. Its users can do the same financial operations but also with cryptocurrencies. Unlike DeFi, it doesn’t use blockchain or smart contracts because in centralized finance the institution is an intermediary and makes the transactions. The main goal of CeFi platforms is to allow its users to have the same crypto investment opportunities as with DeFi while also having the same security as traditional financial institutions. At the same time CeFi platforms are much easier to use and navigate compared to DeFi platforms.
Centralized exchanges (CEXes)
Centralized exchanges (CEXes) are a type of CeFi platform that allows users to trade cryptocurrencies and other digital assets. In these exchanges, the assets of their records are kept on a database and don’t interact with a blockchain. The cost to make a transaction in them is much lower as there aren’t consensus mechanisms as Proof of Work or Proof of Stake like in DeFi. The use of CEXes is relatively easy because most interfaces of centralized exchanges are very similar to those of traditional financial institutions’ apps like those of most banks. Nowadays most of the consumer traffic goes through CEXs.
CEXes typically offer a wide range of trading pairs, fast trading speeds, and user-friendly interfaces, making them popular with both retail and institutional investors.
Advantages of CeFi
Although DeFi is gaining popularity CeFi is still preferred by most users. This is due to the following benefits:
- User experience – as we said CEX platforms interfaces are very similar to those of traditional institutions like banks. It means that users can easily learn how to use them and need less expertise to do so. On the other hand, DeFi requires its users to have at least some more specific technical knowledge, meaning it requires more time to learn how to use it;
- Fiat to crypto conversion and vice-versa – centralized finance offers the most options for conversion due to its high trading volume. As a consequence of the easier conversions, more capital is injected into such markets, making them even more liquid;
- Cross-chain exchanges – due to the fact that CEXes own the assets of their users, it’s easier to convert crypto on one blockchain to those on another;
- Customer support – In DeFi, due to the usage of smart contracts and the lack of intermediaries, there is no one to turn up to if you’re a subject of a cyberattack or any type of fraud because users are those who operate the market, and have control over them without any supervisor or regulator. That’s why users of DeFi must be aware of the risk of being hacked when they use such finance. CEX platforms, on the other hand, have custody over their users’ finances and are also responsible for these assets in case something bad happens;
- Liquidity – due to the easiness to inject capital into CeFi platforms, they offer more trading and exchange options than DeFi. This is also due to the fact that the central institution can decide which cryptocurrencies are listed on the exchange and which aren’t;
- Faster transactions – this is due to the fact that centralized authority can process transactions faster due to the lack of need for consensus mechanisms.
How do you earn yield with CeFi?
In banks, you can deposit your money in it. Then these institutions pay you interest as a reward for doing so. By depositing money you provide the bank with liquidity. One of the possible uses of your money is to be lent to someone who will pay interest to the bank (and part of that interest will be given to you for depositing your money).
Centralized finance works on the same concept (you hold some of your assets on one of the many platforms) but you can have a much higher return in comparison with traditional financial institutions. Some or all of your crypto holdings will be lent to borrowers. They will pay the centralized provider an interest rate and part of that interest rate will be passed to you.
Besides lending, some CeFi platforms offer staking services, where users can earn rewards for holding and “staking” a certain cryptocurrency, such as in the case of proof-of-stake consensus algorithms.
CeFi platforms may also offer yield farming opportunities, which are similar to staking but also involve actively participating in liquidity provision on decentralized finance protocols.
What are some CeFi risks?
Due to the fact that it is centralized, it has some downsides. One of them is that they’re like a magnet for hackers due to the high liquidity in these platforms. Also, because it doesn’t use blockchain, transactions in it aren’t transparent. Due to this lack of transparency, its users must manage their risk when choosing which platform is trustworthy.
However, these risks can also be seen as opportunities for growth and protection. By carefully managing and diversifying their investments, CeFi users can mitigate the risks associated with centralized platforms, such as the risk of hacks or security breaches. Additionally, regulatory compliance can provide a level of security and stability for users, helping to protect their assets and financial information. Moreover, the centralized nature of CeFi platforms can also lead to a wider range of financial products and services being made available, providing users with more options for earning yield and growing their wealth. With the right approach, CeFi can be a valuable tool for managing and growing one’s finances.
