Introduction to Crypto Derivatives, Options, and Futures

What Are Derivatives?

Crypto derivatives are financial instruments that allow traders to speculate on the price of an asset such as Bitcoin, Ethereum, or Cardano. These tools include futures, options, swaps, and contracts for difference (CFDs). These options allow traders to go long or short on the price of a currency. When the price moves up, traders who bought a contract can make a profit, while those who chose the short option can lose money. The potential profit is much more serious, but this is also proportional to the risk that the trader takes.

What Are Futures?

With futures, a buyer and a seller agree to sell an asset at some point in the future. Additionally, the precise time and amount are determined in advance. Although some contract details may differ, the terms are often the same.

Futures are a prominent form of cryptocurrency derivative that institutional investors frequently employ. Futures data is frequently used to forecast future price changes and market sentiment. Traders have two options for opening positions – long and short. If they go long, they are betting that the price of the particular currency will rise. If they choose the short option, it means that they assume that the price of an asset will fall. It is necessary to note that so-called leverage is used, which can increase the value of profit or loss. It is not advisable to use high leverage, especially when trading with large capital, because the market is volatile and it can bring you heavy losses.

What are perpetual contracts?

A perpetual contract also called a perpetual futures contract or perpetual swap, is the most prolific type of crypto derivative, especially among day traders. The main advantage of perpetual contracts is related to the absence of a deadline. Positions can remain open for as long as the trader wishes to hold them, the only condition being the availability of a funding rate. The account also needs to have a certain value, which is called a margin. Because underlying assets frequently experience price fluctuations, there is sometimes a significant gap between the index price and the cost of perpetual futures contracts.

What Are Options?

Options are another type of derivative that allows traders to buy a specific asset at a fixed price in the future. The difference with futures is that options give traders the option not to buy a particular asset. You can choose from multiple types of options such as call and put options, as well as American and European ones. Call options allow the trader to purchase an asset on a given date, while put options allow a trader to sell an asset on a given date.

In addition, American options can be sold before the contract has expired, whereas European options need to be sold exactly on the agreed date. traders are also required to pay an entry fee, which is paid before the trade itself. Subsequently, if the price has changed dramatically and the trader risks a serious loss, he can only pay the fee he had to pay to enter the position, so there is still a risk of a certain loss.

Use Cases for Crypto Derivatives

Crypto derivatives allow the use of much greater liquidity, enabling traders to open larger positions whose profit or loss can occur in a much shorter period of time due to the availability of leverage. They also provide an opportunity to diversify trading, as traders can trade not only spot, but also futures or options. By giving investors the option to go long or short, cryptocurrency derivatives optimize price discovery. By enabling more seamless market adjustments, this increases the efficiency of price discovery mechanisms. Also prevented are negative price shocks.
