Crypto Staking 101

What is crypto staking?

Crypto staking is the process of holding a certain number of tokens of a certain currency in a wallet to support the security and financial operations of the particular blockchain. Users are rewarded for their participation in the process in the form of additional tokens. The more tokens that are held, the higher the rewards for the user are going to be. The only requirement for staking to occur is the availability of a certain number of tokens, making this way of creating passive income extremely easy and affordable, as it only requires the purchase of certain numbers of the particular crypto token. Mining, for example, requires a much more serious initial investment, as well as much more energy.

Why do only some cryptocurrencies have staking?

Not every cryptocurrency allows this type of process because it requires a certain consensus mechanism, Proof of Stake (PoS), to be implemented on the blockchain network. Proof of Work (PoW), the consensus mechanism used by cryptocurrencies like Bitcoin, relies on miners to carry out the process of validating transactions and adding blocks to the blockchain. This requires significant computational power, making it quite an expensive process. On the other hand, Proof of Stake allows individuals to validate transactions and add blocks to the blockchain by simply holding and staking a certain amount of tokens. This makes it a more energy-efficient and accessible alternative to the Proof of Work method. However, implementing Proof of Stake is not as easy as it might sound, because it takes a serious number of improvements, tests, and checks to see that it functions properly. For this reason, not all cryptocurrencies have made the switch to PoS.

What is Proof of Stake?

Proof of Stake is a new consensus mechanism that utilizes the idea of increasing the speed and efficiency of the system while reducing the fees. The way Proof of Stake reduces costs is by not requiring all those miners to churn through math problems, which is an energy-intensive process. The alternative to that is validation from the people who are staking. This princess is pretty similar to mining because it’s the process by which a network participant gets selected to add the latest batch of transactions to the blockchain and earn some crypto in exchange.

What are the advantages of staking?

Staking has several major benefits, not only for users but also for the blockchain ecosystem. They include:

  • Creation of passive income – users have the opportunity to create a source of passive income that only requires the investment of a certain amount to be held for some time;
  • More security – this method is based on the idea that users will validate transactions, which increases the security of the blockchain;
  • Environmental friendliness – unlike mining, it has a much-reduced energy consumption, which is perfect for users who want to make money and not harm the environment at the same time.
  • Increasing decentralization – through the participation of more people in the validation process, the possibility of the centralization of the particular cryptocurrency is reduced;

Risks of staking crypto

Cryptocurrencies are quite volatile, especially when their price falls. Certain tokens can lose half their value in a single day. It is for this reason that it is important to mention the main risks associated with steaking, which include:

  • High transaction fees – processing transactions related to your wallet may incur astronomical costs on some cryptocurrency exchange platforms and wallets. These fees are frequently more expensive than those for regulated investment products;
  • Not enough knowledge on the topic – the majority of newcomers to the cryptocurrency market find understanding cryptocurrencies to be a complicated subject. Users may find it challenging to evaluate the possible risks in the trades they make as a result of this intricacy, particularly while staking cryptocurrency;
  • Cryptocurrency prices are volatile – the value of digital tokens on the market is constantly rising and falling. If investors decide to stake a specific crypto token during such market instabilities, they run the risk of losing money.
